What are the "Interaction Settings" options in the DMC Settings screen for?

These options allow you to customize how you interact with HAL and the DMC. What HAL does with the DMC when you talk to HAL or when HAL is about to talk depends on your personal preferences and whether or not you have a full-duplex sound card.

For instance, if you do not have a full duplex sound card and you select "Mute", then you will not be able to hear HAL respond to you verbally because a non-duplex sound card allows only one audio output and the HALdmc is already using it. If you have a non-duplex sound card, you should choose "Stop" or "Pause" so that you can hear HAL as you interact with it. If you do have a full duplex sound card, then you can select any of the options and still hear HAL.
